The most consequential variable in capital markets right now is not the policy rate. It is the quantity and distribution of bank reserves, and whether the financial system still holds enough of them for overnight funding to clear without friction. Policy rate decisions are debated in public and priced months in advance. Reserve scarcity is different. It reveals itself quietly, in a few basis points of repo spread widening at quarter end, and then all at once.
That asymmetry is what makes funding markets worth monitoring even for investors who never trade them. Repo is the plumbing beneath every leveraged position in fixed income, every dealer inventory, and every basis trade. When it tightens, the effect propagates into Treasury market liquidity, into swap spreads, and eventually into the risk appetite of levered participants across asset classes.
Reserves After the End of Balance Sheet Runoff
The Federal Reserve spent roughly three and a half years shrinking its balance sheet, tapering the pace of runoff twice before concluding it. The first phase of that drawdown was painless because it did not remove reserves at all. It drained the overnight reverse repo facility, where money market funds had parked cash they could not deploy elsewhere at attractive rates. That facility peaked above two trillion dollars at the end of 2022 and was subsequently worked down toward negligible levels as bill supply offered better yields.
Once that buffer was gone, every additional dollar of runoff came out of reserve balances directly. This is the structural point that matters. The system moved from a regime with an obvious shock absorber to one without. The Federal Reserve’s own framework for balance sheet normalization acknowledges that the demand curve for reserves is not linear. There is a broad flat region where adding or removing reserves changes nothing, and then a kink beyond which small changes in supply produce outsized moves in overnight rates. Nobody, including the central bank, knows precisely where that kink sits until the market finds it.
Why Repo Is the Early Warning System
The Secured Overnight Financing Rate is a volume weighted measure of overnight Treasury repo, published daily by the New York Fed. Its behavior relative to administered rates, particularly interest on reserve balances, is the cleanest available read on funding conditions. When SOFR trades persistently at or above interest on reserves, cash is scarcer than the policy stance implies, because banks that could earn the administered rate risk free are instead being outbid in the market.
The September 2019 episode remains the reference case. Overnight repo rates spiked dramatically for a single session as a corporate tax payment date coincided with heavy Treasury settlement, and the Fed had to intervene with open market operations for the first time in over a decade. The Bank for International Settlements analysis of that stress concluded that the proximate causes were mundane calendar effects. The underlying cause was that reserves had fallen to a level where dealers had limited capacity to absorb a routine shock, and the largest holders of reserves were unwilling to lend them out.
Quarter End Distortions Are Signal, Not Noise
Repo rates routinely print higher on the last day of a quarter because bank balance sheets are measured then for regulatory purposes, including the supplementary leverage ratio and the surcharge framework for globally systemic institutions. Dealers step back from intermediating, and rates gap.
Analysts often dismiss these prints as technical. The more useful interpretation is that quarter end functions as a stress test the market runs on itself four times a year. What matters is not the size of the single day spike but the trend across successive quarter ends, and how quickly conditions normalize afterward. Widening amplitude with slower normalization is the pattern that precedes genuine scarcity.
What Drains Reserves When the Fed Is Not
Reserve balances are a residual on the Fed’s balance sheet, which means several factors outside monetary policy move them. The weekly H.4.1 release of Federal Reserve balance sheet factors makes these mechanically visible.
- Treasury General Account rebuilds. When the Treasury raises its cash balance, particularly after a debt ceiling suspension resolves and issuance resumes at pace, reserves leave the banking system and sit at the Fed. This is a fiscal action with monetary consequences.
- Currency in circulation. A slow, steady drain that grows with nominal activity and never reverses.
- Bill supply composition. Heavy front end issuance pulls money fund cash toward Treasuries and away from the reverse repo facility, which is stabilizing until that facility is empty and then becomes a direct competitor for bank deposits.

The Backstop and the Stigma Problem
The Fed established a Standing Repo Facility in July 2021 precisely to prevent a repeat of 2019. Eligible counterparties can borrow overnight cash against Treasury and agency collateral at a fixed minimum bid rate, which is intended to function as a ceiling on repo rates. The New York Fed’s operating documentation for repo and reverse repo operations sets out the mechanics.
A ceiling only works if institutions actually use it. Historically, borrowing from official facilities has carried reputational cost, and firms have paid above the facility rate in the open market rather than be seen accessing it. That is the central open question about the backstop. Modest, routine, non stigmatized usage around quarter end would be evidence the facility is working as designed. Zero usage alongside repo rates trading through the facility rate would be evidence it is not.
A Practical Monitoring Framework

Aggregate reserve levels are the least informative item on that list, which is counterintuitive. Reserves are held unevenly. A handful of large institutions hold a disproportionate share and face internal liquidity requirements that make them reluctant lenders regardless of how much they hold. The system can be aggregate ample and locally scarce at the same time. Distribution, not the headline number, determines whether a shock propagates. Implications for Positioning
Funding stress does not usually originate a bear market, but it reliably amplifies one. Levered relative value strategies in Treasuries depend on cheap, continuously available repo financing. A sustained widening in funding costs forces deleveraging in exactly the positions that provide day to day liquidity to the government bond market, which is why funding events and Treasury market dysfunction tend to arrive together.
For allocators, the practical takeaway is to treat repo spreads as a leading input to risk budgeting rather than a specialist curiosity.
